The application of net investment hedge requires extreme research and certainty. GAAP has laid out certain restrictions for the use of net investment hedges. The accountants must ensure that derivatives like a futures contract or foreign-currency debt can be included for the application of a net investment hedge. In other words, hedging is used to decrease a portfolio’s vulnerability, and hedge accounting is used to report the corresponding financial information.
Three types of hedging relationships
A fair value hedge is used to hedge against a company’s exposure to volatility and changes in the fair value of an asset or liability. In order to qualify for hedge accounting, the potential changes in the asset or liability’s fair value must have the potential to affect the company’s reported earnings. Examples of items that may qualify for fair value hedging include inventory and assets or liabilities denominated in a foreign currency. When testing effectiveness, IFRS 9 has moved away from bright lines and focuses on an objective-based test that requires an economic relationship of critical terms between the hedged item and the hedging instrument.
You must formally document this election at the onset of the hedging relationship. IAS39 requires that all derivatives are marked-to-market with changes in the mark-to-market being taken to the profit and loss account. For many entities this would result in a significant amount of profit and loss volatility arising from the use of derivatives. In a fair value hedge, the derivative is used to hedge the risk of changes in the fair value of an asset or liability, or of an unrecognized firm commitment. There will be new costs for implementing the new processes, and procrastination will almost certainly require outsourced support.
Advantages of Hedge Accounting
However, even if you’re completely hedging your exposure, problems can still occur at an accounting level. The goal of the update, issued in August of this year, is to align financial statements with the hedging and risk-management programs of financial-statement issuers. To accomplish the goal, FASB made targeted improvements to the standard for electing, performing, and maintaining hedge accounting. However, the accounting standards it set were too rigid, which made hedge accounting too impractical in many cases. As a result, in 2017, a new hedge accounting standard, IFRS 9, was launched to simplify the process, provide greater flexibility and open up the benefits of hedge accounting to more companies.
This technique compares the change in fair value or cash flows of the hedging instrument with the change in fair value or cash flows of a hypothetical derivative that represents the hedged risk. The ineffectiveness recognised in P/L is based on comparing the actual hedging instrument with the hypothetical derivative (IFRS 9.B6.5.5). Additionally, no quantitative hedge effectiveness assessment is required if this method is applied.
